Paper Trader A Monthly Monitor of the North American Graphic Paper Market • US printing and writing paper demand plunged 18% in the final quarter of 2008, the worst decline on record except for one similar quarter in early 1975. However, unlike 1975, demand will not recover, but will stay on a downward trend. After falling 9% in 2008, we are predicting another 5% drop in 2009. • Newsprint is even worse with so many papers facing cuts in circulation, advertising and web widths, while others are cutting frequency of delivery and merging competing editions. Newsprint demand will fall 13% in 2009, similar to the decline posted for 2008. • Pricing is coming down, but it is not collapsing as producers are remaining firm and shutting capacity to prevent a repeat of the slide in prices and profitability that endured for so long following the 2001 recession. Coated mechanical prices have dropped the most among the graphic paper grades so far, with prices $80-100 off of the late 2008 peaks. Uncoated freesheet is holding up better than most other grades with very little price erosion registered over the past few months. Newsprint started to see some more significant reductions in January with averages down about $15, although declines of $30 or more were seen depending upon where the price was for the particular buyer. There was quite a range of prices among buyers at the end of 2008.

Coated Papers • Another month of horrendous demand in December has set the stage for an extremely weak start to 2009 • The enticement of much lower prices did not generate the hoped-for resurgence of orders in January • First quarter 2009 will post a bleak 16% drop in demand followed by a 10% decline in the second quarter • Demand will improve in the second half of 2009 due to inventory, economic recovery and the benefit of dismal year-ago comparisons • Prices are dropping hard in the first quarter of 2009, but downtime will temper the rate of further decline in the second quarter, followed by some stabilization and maybe even a slight recovery by the end of 2009 Coated paper demand hemorrhaged in December, dropping 28% below year-ago levels. Based on the various end-use indicators, we estimate that true consumption was down about 1215%, so part of the decline was clearly due to inventory. In fact, some of the people responding to the price survey had not placed an order for the past 30 days and did not have a price to report because they were using existing inventory. Coated mechanical inventory is dropping (Figure 1), but given the new lower level of true consumption, inventories are still too high and will need to be cut another 200,000 tons or more over the next few months. Thus, demand will stay weak until the summer quarter. At that time, demand will come back to coincide with the actual levels of consumption, but the actual level of consumption is now far below where it was 6 months ago. We show coated paper demand dropping 16% in the first quarter of 2009 and 10% in the second quarter. The second half of 2009 will look much better from a demand perspective. The economy will eke back into positive growth territory, although GDP will be anemic. The inventory correction will have ended, and the year-ago comparisons will be boosted by an extremely weak year-end 2008 comparison. Year-over-year demand will actually show a 6% gain in the forth quarter of 2009, but there will be a big asterisk to note that this is in comparison to a 24% drop that was posted in the fourth quarter of 2008. Prices are dropping hard in the first quarter of 2009. New program tonnage is being signed at $20-21 off of list prices. The average net selling prices is not yet at this level, but it is certainly headed in that direction. The average net selling price will shortly come down to the level where new business is being contracted today. We estimate that average prices have now dropped $85-100 from their peak levels attained in late 2008. We expected this level of decline, but it appears to be happening more quickly than predicted, so we have reduced our price projections for 2009 by $20-30 per ton compared to last month. Producers will continue to act quickly to stem the extent of further price drops by taking downtime and possibly even announcing additional permanent closures over the next few months. We expect prices to ease down further in the second quarter of 2009, then stabilize in the third quarter. There is the possibility that producers might even try to recover some of the price drop by announcing a price increase in the fourth quarter of 2009, but that depends heavily on where demand settles out once this inventory correction is completed and how far prices drop between now and then. 2

Uncoated Freesheet • Uncoated freesheet demand closed out 2008 with a nasty 14% drop in demand in the final quarter of the year, bring the total year down to a decline of 8.1% • Accelerating job losses in the financial sector pose a major risk to the demand outlook, and we reduced our forecast for 2009 to show another 5.5% decline • Some of the major suppliers are holding firm on prices and taking downtime to limit the extent of price erosion • Offshore suppliers have dropped their uncoated freesheet prices into the US market due to the weaker euro and are looking to expand sales on this continent in 2009 US uncoated freesheet demand had already been on a downward trend since 1999, but the drop at the end of 2008 was the worst on record. Demand plunged 14% in the final quarter of the year and brought the final tally for the year down to a decline of 8.1%. Operating rates, which had been running in the mid-90s for most of the year, fell to the mid-80s at the end of 2008 while many suppliers took extensive marketrelated downtime. The accelerating job losses in the financial sector pose a major downward risk to the forecast in 2009. Never have we had so many job losses over such a short period of time, and these layoffs are concentrated in industries that typically use a lot of business papers. Thus, we reduced our forecast further in 2009 and now show a 5.5% decline, and we still think that the risk to 2009 lies on the downside for demand. Most of the major producers have held the line on pricing despite the weak demand levels, hoping to prevent a return to the sharp losses that were so prevalent for such a long period of time after the 2001 recession. Prices trended down for a full three years after the 2001 recession and did not begin an earnest recovery until mid-2004 when permanent capacity closures finally shored up the market. Thus, the price survey showed another month of very modest price erosion in January. RISI

There is some heavy discounting in the offset roll market, led by coated paper producers who are lifting coaters and trying to generate some cash flow from unneeded coated paper capacity. However, this tonnage is very tiny and has really not brought down the average net selling price by nearly as much as the anecdotal evidence would indicate. Probably more important is a downward move in imported paper prices from Europe, Brazil and Asia. The weakening euro has led to US prices now sitting quite a bit above prices in Europe, particularly in the UK.

At the same time, 500,000 tonnes of new capacity is scheduled to come on line soon in Portugal, so there is ample desire for European suppliers to find an outlet for excess supply and they are looking to the US market for relief. Many offshore producers cut their list prices by $40 a ton in order to generate some additional sales in the declining US market. So far this has not caused a collapse in US pricing, but it will surely lead to some downward trend in US prices for the next few months as suppliers battle for a shrinking pot of orders. We are anticipating further capacity closures in the coming months as producers try to shore up the slippage in both the European and North American markets. However, most of the fat has already been trimmed, and further cuts to capacity in North America will increasingly slice into healthy operations and will thus become increasingly difficult.

Uncoated Mechanical • The demand for uncoated mechanical papers plunged 21% at the end of 2008 • Demand will also drop in 2009, but much less so than other grades of paper • Prices actually increased in January for some grades of uncoated mechanical paper as new contracts were implemented with some of the increases that were already in place for other buyers in 2008 Uncoated mechanical demand was not immune from the year-end collapse in the market. Demand plunged 21% in the final few months of the year, and resulted in a net 3% drop in demand for the year as a whole for a market that had been posting growth all year up until the last few months. Inventory correction was a major factor as retailers and printers prepared for a very somber outlook for 2009.

Uncoated mechanical demand is likely to decline another 3% in 2009, but this will be quite a bit better than most other grades of paper. The directory market has stabilized after a year that saw demand drop 10% due to page count reductions. SC demand is holding up well as buyers look for cheaper grades of paper. Most SC mills are operating fairly close to capacity except for one large mill that is indefinitely idle. There have even been some reports of coated paper producers making SC-B on coated mechanical paper machines. Prices for directory paper bumped up by about 6- 7% in January as many of the large RBOC contracts that prevented any price increase in 2008 were implemented with new higher prices for 2009. These price increases were already in place for the spot market in 2008. Spot prices have actually weakened recently, and dropped slightly below contract prices in early 2009.

Newsprint Total US consumption of newsprint ended 2008 with an unprecedented 19.5% year-over-year plunge in December, posting the worst single-month decline we have on record and retreating to levels not seen since the 1960s. The drop in newsprint consumption by US dailies was even more severe as levels plummeted 23.5% in the final month of 2008 with the decline amplified by one less Sunday compared to December 2007. For 2008 as a whole, total US consumption was down 13.8%, which translates into a loss of 1.1 million tonnes. One surprising number coming out of the December data was the rise in consumer inventories, particularly given the sharp drop in consumption and the prospects for further erosion in newsprint prices. US consumer inventories advanced 23,000 tonnes in December compared to the previous month and were 54,000 tonnes higher than year-ago levels. Although consumer inventory purchasing combined with a strong 28.3% surge in offshore shipments allowed North American producers to trim 42,000 tonnes from their inventories in December, fully stocked consumer warehouses could prove troublesome for producers in the coming months as they continue their efforts to balance supply with the relentless decline in demand.

The continued evaporation of domestic demand combined with the threat of a consumer inventory correction obviously has North American newsprint producers nervous, and the list of production curtailments seems to grow longer on a weekly basis. The latest include Catalyst's plan to cut production through downtime by 55,000 tonnes in the first quarter of 2009. All major producers have announced significant supply reductions in 2009 with many stipulating the withdrawal of capacity will continue until market conditions improve, indicating their determination to maintain market balance and prevent a precipitous drop in newsprint prices. Despite producers' diligent supply management, US newsprint prices will remain under pressure throughout the year as production costs retreat while producers battle for a share of an increasingly smaller market. Not surprisingly, the erosion in prices that began in December has continued with the start of 2009. The RISI average US East Coast price index for 48.8-gram newsprint dropped $13 to $750 per tonne, while the West Coast average declined $17 to $718 in January. US newsprint prices will continue to track lower throughout 2009, but we remain convinced that producers will fiercely defend profit margins by removing sufficient supply to prevent prices from plummeting back to cash-costs levels. We expect to see the RISI average US East Coast price index for 48.8-gram newsprint settle at $696 per tonne at the end of 2009.
